May I try a quick shot and answer your question like this:
Before booting encrypted root partition you definitely have to tell your boot-loader where the kernel image file can be found and give further information to the kernel.
Just as an example for booting from USB-Stick using syslinux the command looks like this:
kernel vmlinuz append initrd=intrd.gz root=100 init=/linuxrc rootfstype=minix
Of course, loop-aes README has more details if you have the time.

Yes! Kernel is supposed to boot up to the point where you are asked for a pass phrase. In case your kernel fails to accomplish this you will have to recompile it.
